Just like directing, the realism must serve as a tool to suspend the audience's disbelief. Basically, one must have to make the unbelievable, believable, by throwing in certain elements that connect us with reality. If everything was completely foreign and unrealistic then we would have no grounds to understand the game, but if it is too realistic it is incredibly boring.
Like most things, this is on a continuum, there is ultimate realism on one side and complete fantasy on the other. Games fall somewhere in between there and where one tends to fall is purely a matter of taste. I like games that are more towards the fantasy realm, but that's just me.
In terms of realism I think it's just the graphics that most people want up to that level. I do agree with you though on how boring it would be if every game was like that of your example.
